An alternative mechanism for accounting for interlocal spillovers is transfer payments through a superior level of government. There is reason to think that the system of interlocal property rights would be more effective in internalizing the spillovers from interlocal decisions. The local government is a sub-unit of the state (the firm). Ordering within the firm (that is, among the local governments) can either be centrally managed by the state or organized more market-like with each sub-unit. Giving the local governments the ability to resolve the spillovers themselves offers two benefits that reduce the costs remedying them. It (1) allows them to take advantage of their superior information about the incidence and effect of spillovers and (2) allows them to bargain over the spillovers.
